make sure your drivers are 8.5 or above. and disable the FPS limiter in the config because 1.7.0 has an internal limiter that can conflict with that one.

Don't use Color Dithering, that option is meant to be used for video card with 16 bits color pallet, try using OGL plugin and select the right amount of Vram, a x1800 GTO has has more than 4MB.
And as jonc stated, update your drivers to 8.5.

Its not a driver issue, its a filtering issue, to fix it (well to obtain more good results than the actual ones) change your texture filtering option from 0:None to 1 and up (try them one by one for best results), land me a screenshot. Have Fun.
EDIT : Try also the offscreen drawings.

this (http://i296.photobucket.com/albums/mm182/jonc2006_photos/ogl2-1.jpg) is my OGL2 setup if you want to try that plugin once you get the drivers updated. and disable the fps limit if you are using 1.7.0. i think ATI cards dont support the very high internal resolutions so you might have to change it to "1" for both the x and y.
